Does Radiant Gradients use on-device or server models for the Playground feature?

That is determined by the Apple Intelligence system but it is a lightweight prompt so most likely uses the on-device model

Can I set specific colours?

Not currently as Radiant Gradients is intended to give a fresh new gradient every time it generates a wallpaper.

How do I set my wallpaper to automatically update on iOS?

You will need to use Shortcuts. A step-by-step guide can be found inside the app.
